Does ASP.Net and the AJAX included support Web Parts drag and drop?

Hi guys,

I know this question has been asked a bunch of times, but I can't seem to find the answer. 

Does ASP.Net and the AJAX included support Web Parts drag and drop? 

We have a site that was Visual Studio 2005 &
.Net 2.0 that uses web parts, zones, etc. and we recently converted it to Visual Studio 2008 and the newest System.Web.Extensions (v3.5). 
Everything I have read said that the new 3.5 version of AJAX would allow wrapping all the web part compenents inside a update panel and you would be able to do away with all the postbacks when editing, drag &
dropping, etc. 
I added the update panel to our site after converting and the display mode stuff all seems to work without postbacks, but when I go to move the web parts, I don't get the move cursor and I can't move the web parts at all. 
I am using IE 7 and I read a bunch of posts about the drag and drop not working for Firefox, but I can't get it to work in IE... 
Am I missing some step(s) to get it to work???
